Ah,

I just realised my Windows 7 RTM ISO was Ultimate and my Windows 7 with SP1 ISO was professional. I downloaded a Windows 7 with SP1 Ultimate ISO and the VHD option is now available - so I'm guessing its something you can only do on Win 7 Ultimate.
